Defining Value
• Book Value :
- In accounting, value describes what something is worth in terms of something else
- the value at which the asset is carried on a balance sheet and calculated by taking the cost of an asset
minus the accumulated depreciation
• Economic Value :
- In economics, values describes the merit of the benefits of ownership.
- the maximum amount a consumer is willing to pay for an item in an arm’s length transaction in a free
market economy
- Definition : “the value of an asset equals the current value of the future cash flows”
Definition
• Moving target
- Perception
- Changes over time
• Cash is king
- Free Cash Flow
• Can be managed
- NOT by means of financial manipulations
- By means of strategic and operational plans
• How to measure value?
- Valuation
- Arm’s length transaction
- Listing
Value
• Framework : Discounted Cash Flow valuation methodology
Key Value Drivers
• A company’s value depends on its Profit, the ROIC, its ability to grow and the
cost of capital :
- NOPLAT : after tax operating profits
- g : expected (continuous) growth of NOPLAT
- ROIC : Return on (re-)Invested Capital
- WACC : Weighted Average Cost of Capital

- Poor investments : keep, divest or liquidate
- Improve operating efficiency
- Reduce the tax burden
- Reduce Net Capital Expenditure on Existing Investments
- Reduce Noncash Working Capital
• Reduce the cost of capital that is applied to discount
the cash flows
- Change operating risk
- Change financing mix : debt vs equity
- Change financing type : cash flow of debt should match
as closely as possible the cash flow of the assets

Valuation : assessing value
• Valuation does not equal Price !
• The final transaction-price will inevitably be the result of supply/demand and
negotiations
• All methods only provide guidance and arguments for discussion
Valuation- Introduction
• There are many different methods of company valuation (in literature)
• Each of them applies different criteria, but mostly these classifications reflect
the determinants of company value :
- The ability to generate cash
- The role of fixed and intangible assets of the company
- Industry development
- Hidden resources of the company
• Different methods require :
- Different input data
- Different set of assumptions
- Different approach for the forecast period
Valuation methods
• 4 classes :
- Income-based methods
- Asset-based methods
- Comparative methods
- Real Option
• General principles :
- Asset-based approach should never be used as the only one method
- at least three different methods => price range
- usually further corrections :
• Liquidity discount
• Control premium/discount
Valuation methods
Enterprise Value vs Equity Value
• Adjusted Equity Value:
- Asset based method
- Market value Assets and Liabilities
• ‘Mulple of EBIT or EBITDA’ → Enterprise Value
- Comparative method
- operational cash flow
- Comparable transactions or comparable listed companies (if available)
• DCF (Discounted Cash Flow) → Enterprise Value
- Income based method
- Financial plan with discounted future cash flows
• LBO (Leveraged Buy-Out) → Equity Value
- Income based method
- simulation for a buy-out funded with debt
Valuation – Common Methods
• aka Net Asset Value
• Net asset value (NAV) is the value of an entity's assets minus the value of its liabilities
- Assets @ market value (real estate, receivables,…)
- Liabilities @ book value (bank debts, payables,...)
• Pro
- Historical financial statement
- Accountant
• Contra
- Does not take into account the future cash flow generating potential of the target
- conservative
Adjusted Equity Value
Multiple-valuation
Source: 2016 M&A Monitor (Vlerick)
Value = Multiple x Financial Metric
• Financial Metric – Selected financial KPI
– From P&L or balance sheet
– Sector specific
• Multiple– Based on known/reported valuation of peers
or based on comparative transactiions
– Common multiples :
• EV/turnover
• EV/EBITDA
• EV/EBIT
• p/e
– EBITDA multiple is by far the most
popular metric, but not necessarily
always the most relevant…
• Pro : ease of use
• Contra : average
• Basis:
- Financial statements (P&L, BS, CFS)
- Time value of money
• Elements :
- Focus free cash flow, not profit
- Business Plan (usually 5 years)
- Discounting : WACC
• Enterprise value
• Ideally valuation should be :
- Forward looking
- Taking into account risk/return profile
- Clear identification of the asset to be
valued
- Based on future cash flows
Discounted Cash Flow (DCF)
Transactions
Sell Side - Structured process
Preparatory phaseWeek 1-4
• Order confirmation
• Data collection
• Sector analysis
• Identification buyers
• Compilation Information Memorandum
Market PhaseWeek 5-12
• Research active buyers
• Long list
• Initial contacts
• NDA
• Distribution Information Memorandum
• Short list
• Management presentations & site visits
Negotiation Phase
Week 13-20
• Negotiation price & conditions
• Structuring of the transaction (shares versus assets, price, payment, garanties & representations)
• LOI or term sheets
• Due diligence
Signing & Closing
Week 21-24
• Final agrreement
• Final price & conditions
• Signing
• Payment
• Transfer ownership
• Use at least 3 different valuation methods
- Valuation bracket
- Sensitivity analysis
• Don’t forget the corrections
- Do not overlook non-operating assets
• Assets that do not generate cash flow
• Add the fair-value of these non-operating assets, ie fair market value (net of cash) and not book value
• Example : land and buildings not in use, investments in other companies that do not generate cash,…
- Debt like items :
• Other liabilities include provisons for pensions, commercial litigations, minority interests,…
• Substract from the EV the fair market value of the provisions, ...
• Illiquidity of SME’s
- Illiquidity discount
Tips
• Negotiations will be about more than only price
• Price components
- On basis of current earnings
- On basis of future parameters (eg turnover, profit, customers, personnel, …)
• Consideration
- Cash part
- Future part (“vendor loan”)
- Earn-out
• Guaranties
- % of price
- Term
• Contingent liabilities
- Due diligence
• transfer arrangements
- involvement current owner during transit period
Price negotiations- Remarks
Deal Types
Type of Buyers
Strategic buyer Financial buyer
• Buy based on « strategic considerations »
• New products
• New markets
• New clients
• Forward or backward integration
• Looks at target from synergy-point of view
- Vb. Lotus Bakeries (60% of market)
buys Biscuiterie Willems (20% of
market)
to eliminate price pressure
• Buys company because of financial
considerations (yield).
• Looks at the target on a stand alone
basis (no synergies)
- Vb. AAC Capital Partners buys
Salad Signature NV
Assets versus Shares
Asset deal Share deal
• Direct acquisition of specific assets
(machines, buildings, …) and « Fonds de
commerce » (inventory, clients, name,
goodwill, …)
• Fiscally attractive for buyer
• Easier to finance (aassets and debt in
the same company)
• Simple contract
• Acquisition – via “Newco” – of the
shares of the company
• Fiscally attractive for seller
• Financing more difficult
• Attention points :
Acquiring party takes over all the
risks unless she ask for « reps &
warranties »
• Complex contract
Deals
• Sponsored deal = Buyout
– Usually combination of
• Management (current or new management)
• Financial sponsor (PE-fund, Mezzanine-provider)
• Bank debt
– Private Equity funds (or Buyout-funds) typically acquire the majority of the shares
– Recourse only on to the target company
• Buyout vehicle (HoldCo) vs operating company (OpCo)

Acquisition Funding
• The financing strategy will evolve and is somewhat iterative as knowledge is gained about the target
and the marketplace
• funding the transaction from operational cash flow or cash reserves :
- If the acquiring company is cash flush
- or the acquisition target is immaterial in value
• External (long term) funding required
- Value of the target
- Likely cash flow of the target
- Deal structure
- Integration strategy
• Financing Mix :
- Cash
- Financial Debt
- Equity
Financing strategy
• Government initiatives
• Valuation gap : “the difference between the price that one is
willing/able to pay and what is required to get the deal done”
- The seller : Vendor loan
• Usually carries a nominal interest rate
• Typically unsecured and subordinated
- Earn-out
• Transfer of some risk from buyer to seller
• incentive
Don’t forget
Conclusion
• Value-creation can be managed, but no instant fixes
• Value does not equal price ;
- Valuation is an estimation
- the latter is the result of a complex negotiation-process
• The acquisition process is (ideally) a structured process that deals with more than price alone
• A wide variety of sources for acquisition funding is available, but
- Iterative process
- complex biotope
